Danish central bank aggressively defending the DKK Moderate growth outlook
Meanwhile, the housing market has been indirectly sup-
ported by the Euro-area crisis as the recent financial
market turmoil has sharply boosted demand for “safe”
Danish securities – and by that the DKK. In response to
this development the Danish central bank has made sev-
eral rounds of independent rate cuts in an attempt to curb
the DKK appreciation. As a result, Danish homeowners
and the government now benefit from record-low fund-
ing rates. The marked easing of monetary policy may – at
the end of the day – prove a strong catalyst for growth
and help bring Denmark out of the current economic im-
passe.
Government’s kick-start long in coming
The government has decided that as part of its plan to Consumers stay optimistic

sumption, meanwhile, is expected to rise by 1.3% this
year, after dropping no less than 1.0% last year. Despite

rose only very modestly in Q1 2012 and government in-
vestment declined nearly 8%. This means that we have
yet to see the planned contribution to growth from fiscal
policy.
That the effect is so long in coming can be explained by
two factors. One is that it takes a long time for govern-
ment investment projects to be implemented and the oth- DKK is a safe haven
er is that historically it has proved extremely difficult to

level of government consumption and investment in Q1
2012 means that we could see a strong “ketchup effect”
later this year. In that case it would provide a strong
boost to the Danish economy at a time when all the tradi-
tional growth engines have switched into reverse.
Imports outstrip exports
The value of Danish exports reached an all-time high in
Q1 2012. Even so, exports seem to be heading for tough
times given the weak growth outlook in key export mar-
kets such as Sweden and the UK. But Danish exports will
also be adversely affected by austerity measures in many

Strong growth and tighter labour market Consumer spending rising
With stronger consumption growth, mainland economic
growth will be much higher than we expected in March.
But our forecast for 2013 is only revised up marginally.
Strong growth entails high employment growth, which
for the main part will be met through increased labour
supply/immigration. Still, unemployment will likely de-
cline slightly, driving up local wage growth. We look for
wage growth around 4¼% in 2012 and 2013, which is
slightly higher than we expected in March.
Higher wage and consumer spending growth will, all else
equal, contribute to higher price growth going forward.
However, a stronger NOK than we thought in March will
likely offset this effect, and our inflation forecast is there-

fore largely unchanged.
Domestic factors point to rate hike
In March Norges Bank surprisingly cut its policy rate by
25 bp and promised unchanged rates until the summer of
2013. But over the summer and autumn we expect
growth and joblessness to be a bit stronger than projected
by Norges Bank. Domestic factors thus might prompt a
rate hike in H2 2012.
But the euro crisis will probably continue to be a major
source of uncertainty. Persistent high tensions will feed
through to the Norwegian economy through higher credit
spreads, weaker exports and growing pessimism. Interest
rate expectations internationally will likely also stay very Oil investment higher

the Euro area. Due to this turmoil Norges Bank will
probably not hike rates despite higher domestic capacity
utilisation, so we do not expect the first rate hike until Q1
2013. At that time the international unrest will likely
have eased and the growth outlook improved. Rate hikes
internationally are not on the cards, but 2-year rates
should pick up on expectations of rate hikes later on.
This should make it easier for Norges Bank to hike rates
without risking excessive NOK strengthening.
Stronger NOK
We expect the NOK to remain strong and gradually
strengthen from current levels when the markets start to
price in a Norwegian rate hike. With a far better growth 2-year spread key for NOK trend
outlook in Norway than in the Euro area, the NOK may
well strengthen more than we envisage. In that case Nor-
ges Bank may act more cautiously, which will dampen
the NOK’s appreciation. A full-blown euro crisis and re-
newed liquidity drought as in 2008 might, on the other
hand, persuade investors to exit less liquid positions, in-
cluding NOK positions. In that case the NOK will weak-
en. Still, we think the crisis should deepen sharply for
this to happen.

Private consumption to abate clearly Weaker sentiment – slower economic growth
Private consumption also had a strong Q1. Retail sales
increased as much as 4.8% compared to one year ago,
and the car tax hike that entered into force at the
beginning of April offered a temporary boost to new car
sales. According to recent data, retail sales growth is
already subsiding, which supports our view of a clearly
weaker consumption outlook than last year. In 2012
growth of household purchasing power is spurred on
mainly by wage and pension growth and decreased
mortgage loan interest rates. On the other hand, growth
of purchasing power is restrained by tax increases, fairly
quick rise in consumer prices and weaker employment.
In addition, taxation will be increased in the next few
years when the normal inflation adjustments of income

will be increased. The household savings rate continues
to decline, but there is less room for a further fall after
last year's drop.
Uncertainty and slow growth to hold back
investment
The outlook of both construction investment and
traditional machinery and equipment investment has
become more uncertain after the spring and their growth
forecasts have been lowered. Based on initiated projects,
however, construction activity remains good until the
autumn. In spite of this, new construction has already
started to contract, and the sharp decrease in the number
of granted construction permits indicates reduced Retail sales volume growth set to decelerate
construction investment. Growth in machinery and
equipment investment outperformed growth in total
production in 2011. Due to the decreased industrial
capacity utilisation rate, we also expect machinery
investment to contract and not pick up again until 2013.
Inflation to remain relatively high
In January-April 2012, consumer prices rose 3.1%
compared to one year ago. Many increases of commodity
taxes, which entered into force at the turn of the year,
explain a little less than one percentage point from the
change. In the future, the weaker euro and increased
import prices will keep up the price pressure. On the
other hand, decreased interest rates and slightly lower
housing prices will curb price growth. Consequently, Employment is already deteriorating slightly

Public sector deficit to decrease
Subdued growth in the forecast period will make it more
difficult to reduce the public sector deficit, but on the
other hand, new decisions made on taxation and expenses
will support the efforts. The deficit is estimated to
decrease to 0.2% of GDP in 2012 and turn into a small
surplus in 2013. The borrowing need of the government
will raise public debt to 50% of the value of total
production.
