Topic #1: The Cost of Capital
The cost of capital refers to the “cost” a company must incur in order to use funds towards a new project or investment. The funds may come from lenders by borrowing the funds, by financing equity, or by selling bonds or assets. The cost of capital is expressed as an annual interest rate that the company will be charged on the capital funds. Therefore, this is the minimum return a company must be striving for when undertaking a new project, making a purchase, or making an investment. Otherwise, they are simply losing money.
The cost of capital is used as the minimum rate of return that the project must achieve and is also the rate that is used in a discounted cash flow analysis. If the return of future net cash flows on an investment or project are greater than the cost of capital, then the investment or project is worthwhile to the business. For example, if a project generates a return of 20% and the cost of capital was estimated at 15%, then this project has added value to the business.
In addition, the NPV formula can be used to compare multiple projects using different costs of capital. For instance, Project A and Project B compared by using 10%, 15%, and 20% costs of capital. This can allow businesses to see how investing more or less capital would affect the outcome of the NPV. Just as you can compare these different costs of capital, you can also add the element of risk into your calculations by increasing the cost of capital to reflect a riskier project or investment. Very simply put, if investment B is riskier than investment A, then you could compare them with B having a cost of capital at r = 15% and A having a cost of capital at r= 10% - therefore adjusting for one project/investment being riskier than the other.
Interestingly, there has been much discussion and debate over how companies set their cost of capital rates. In the case of large Fortune 500 companies, they spend hundreds of billions of dollars per year. If they miscalculate the cost of capital rate on an investment or project with a difference of even 1%, this could mean a gain or loss of billions of dollars depending on which way the value was incorrectly estimated. For example, if a company plans to invest $52 million dollars into a new project that is estimated to bring in $10.5 million per year over the next seven years, and the company incorrectly estimates the cost of capital by 1%, then you can see by the table below the affect this small percentage pot.

The evaluation methods discussed here are:

Nearly all managerial accountants agree that methods using present value (Methods 1a and 1b) give the best assessment of long-terminvestments. Methods that do not involve the time value of money (Methods 2 and 3) have serious flaws; however, since they are commonlyused for investment evaluation, their strengths and weaknesses are discussed.
Net Present Value Method
The net present value (NPV) method includes the time value of money by using an interest rate that represents the desired rate of return or, atleast, sets a minimum acceptable rate of return. The decision rule is:
If the present value of incremental net cash inflows is greater than the incremental
investment net cash outflow, approve the project.
Using Tables 1 and 2 found at the end of this chapter, the net cash flows for each year are brought back (i.e., discounted) to Year 0 andsummed for all years. An interest rate must be specified. This rate is often viewed as the cost of funds needed to finance the project and is theminimum acceptable rate of return. To discount the cash flows, we use the interest rate and the years that the cash flows occur to obtain theappropriate present value factors from the present value tables. A portion of Table 1 appears below showing the present value factors (theshaded numbers), corresponding to an interest rate of 12 percent, for each year during the Clairmont Timepieces project's life.

Chapter Notes: Inflation means “an increase in the volume of money and credit relative to available goods and services resulting in a continuing rise in the general price level.”1 An inflation factor is used to compute the effect of inflation.
Let’s assume that hospital 1’s General Services expenses for Year 1 were $800,000, versus $900,000 for Year 2. We can assume that these amounts reflect actual dollars expended in each year. But let us also now assume that inflation caused these expenses to rise by 5% in Year 2. If the Chief Financial Officer (CFO) decides to take such inflation into account, a government source will be available to provide the appropriate inflation rate. (The 5% in our example is for illustration only and does not reflect an actual rate.)
The inflation factor for this example is expressed as a factor of 1.05 (1.00 plus 5% [expressed as .05] equals 1.05). The CFO might apply the inflation factor to year 1 in order to give it a spending power basis equivalent to that of year 2. (Applying an inflation factor for a two-year comparison is not usually the case, but let us assume the CFO has a good reason for doing so in this case.) The computation would thus be $800,000 year 1 expense times the 1.05 inflation factor equals an inflation-adjusted year 1 expense figure of $840,000.
However, if the CFO wants to apply an inflation factor to a whole series of years, he or she must account for the cumulative effect over time. An example appears in Table l4–3. We assume a base of $500,000 and an annual inflation rate of 10%. The inflation factor for the first year is 10%, converted to 1.10, just as in the previous example, and $500,000 multiplied by 1.10 equals $550,000 in nominal dollars.
Beyond the first year, however, we must determine the cumulative inflation factor. For this purpose we turn to the Compound Interest Table. It shows “The Future Amount of $1.00,” and appears in Appendix B of the chapter about time value of money. “The Future Amount of $1.00” table has years down the left side (vertical) and percentages across the top (horizontal). We find the 10% column and read down it for years one, two, three, and so on.

Topic #1: The Cost of Capital
The cost of capital refers to the “cost” a company must incur in order to use funds towards a new project or investment. The funds may come from lenders by borrowing the funds, by financing equity, or by selling bonds or assets. The cost of capital is expressed as an annual interest rate that the company will be charged on the capital funds. Therefore, this is the minimum return a company must be striving for when undertaking a new project, making a purchase, or making an investment. Otherwise, they are simply losing money.
The cost of capital is used as the minimum rate of return that the project must achieve and is also the rate that is used in a discounted cash flow analysis. If the return of future net cash flows on an investment or project are greater than the cost of capital, then the investment or project is worthwhile to the business. For example, if a project generates a return of 20% and the cost of capital was estimated at 15%, then this project has added value to the business.
In addition, the NPV formula can be used to compare multiple projects using different costs of capital. For instance, Project A and Project B compared by using 10%, 15%, and 20% costs of capital. This can allow businesses to see how investing more or less capital would affect the outcome of the NPV. Just as you can compare these different costs of capital, you can also add the element of risk into your calculations by increasing the cost of capital to reflect a riskier project or investment. Very simply put, if investment B is riskier than investment A, then you could compare them with B having a cost of capital at r = 15% and A having a cost of capital at r= 10% - therefore adjusting for one project/investment being riskier than the other.
Interestingly, there has been much discussion and debate over how companies set their cost of capital rates. In the case of large Fortune 500 companies, they spend hundreds of billions of dollars per year. If they miscalculate the cost of capital rate on an investment or project with a difference of even 1%, this could mean a gain or loss of billions of dollars depending on which way the value was incorrectly estimated. For example, if a company plans to invest $52 million dollars into a new project that is estimated to bring in $10.5 million per year over the next seven years, and the company incorrectly estimates the cost of capital by 1%, then you can see by the table below the affect this small percentage pot.

The evaluation methods discussed here are:

Nearly all managerial accountants agree that methods using present value (Methods 1a and 1b) give the best assessment of long-terminvestments. Methods that do not involve the time value of money (Methods 2 and 3) have serious flaws; however, since they are commonlyused for investment evaluation, their strengths and weaknesses are discussed.
Net Present Value Method
The net present value (NPV) method includes the time value of money by using an interest rate that represents the desired rate of return or, atleast, sets a minimum acceptable rate of return. The decision rule is:
If the present value of incremental net cash inflows is greater than the incremental
investment net cash outflow, approve the project.
Using Tables 1 and 2 found at the end of this chapter, the net cash flows for each year are brought back (i.e., discounted) to Year 0 andsummed for all years. An interest rate must be specified. This rate is often viewed as the cost of funds needed to finance the project and is theminimum acceptable rate of return. To discount the cash flows, we use the interest rate and the years that the cash flows occur to obtain theappropriate present value factors from the present value tables. A portion of Table 1 appears below showing the present value factors (theshaded numbers), corresponding to an interest rate of 12 percent, for each year during the Clairmont Timepieces project's life.

Chapter Notes: Inflation means “an increase in the volume of money and credit relative to available goods and services resulting in a continuing rise in the general price level.”1 An inflation factor is used to compute the effect of inflation.
Let’s assume that hospital 1’s General Services expenses for Year 1 were $800,000, versus $900,000 for Year 2. We can assume that these amounts reflect actual dollars expended in each year. But let us also now assume that inflation caused these expenses to rise by 5% in Year 2. If the Chief Financial Officer (CFO) decides to take such inflation into account, a government source will be available to provide the appropriate inflation rate. (The 5% in our example is for illustration only and does not reflect an actual rate.)
The inflation factor for this example is expressed as a factor of 1.05 (1.00 plus 5% [expressed as .05] equals 1.05). The CFO might apply the inflation factor to year 1 in order to give it a spending power basis equivalent to that of year 2. (Applying an inflation factor for a two-year comparison is not usually the case, but let us assume the CFO has a good reason for doing so in this case.) The computation would thus be $800,000 year 1 expense times the 1.05 inflation factor equals an inflation-adjusted year 1 expense figure of $840,000.
However, if the CFO wants to apply an inflation factor to a whole series of years, he or she must account for the cumulative effect over time. An example appears in Table l4–3. We assume a base of $500,000 and an annual inflation rate of 10%. The inflation factor for the first year is 10%, converted to 1.10, just as in the previous example, and $500,000 multiplied by 1.10 equals $550,000 in nominal dollars.
Beyond the first year, however, we must determine the cumulative inflation factor. For this purpose we turn to the Compound Interest Table. It shows “The Future Amount of $1.00,” and appears in Appendix B of the chapter about time value of money. “The Future Amount of $1.00” table has years down the left side (vertical) and percentages across the top (horizontal). We find the 10% column and read down it for years one, two, three, and so on.

Acomparison of benefits and costs may also be usedto determine the payback period for a
particular project orstrategy. However, it is important to discount future costsor benefits in
such analyses. For example, an analysis ofthe Beverly Hills Supper Club fire compared
annual sav-ings from a reduction in insurance premiums to the costsof sprinkler
installation. Annual savings were estimated at$11,000, while costs of sprinkler installation
ranged from$42,000 to $68,000. It was concluded that the installationwould have been paid
back in four to seven years (de-pending on the cost of the sprinklers). However, thisanalysis
did not discount future benefits, so that $11,000received at the end of four years was
deemed equivalentto $11,000 received in the first year. Once future benefitsare discounted,
the payback period ranges from five toeleven years with a discount rate of 10

are much more difficultto appraise. Apercentage or multiple of direct losses issometimes
used. However, when indirect loss is an im-portant decision parameter, a great deal of
research intomonetary evaluation may be necessary. Procedures forvaluing a human life
and other indirect losses are dis-cussed in Ramachandran.3In the measurement of benefits,
it is appropriate toadjust for utility or disutility which may be associatedwith a fire
loss.Costs may be divided into two major categories:(1)costs of private fire protection
services, and (2)costs ofpublic fire protection services. In either case, cost esti-mates will
reflect the opportunity cost of providing theservice. For example, the cost of building a fire-
resistivestructure is the production foregone due to the diversionof labor and resources to
make such a structure. Similarly,the cost of a fire department is the loss of other commu-
9. nity services which might have been provided with theresources allocated to the fire
department.Selection of Best AlternativeThere are two considerations in determining
benefit-cost criteria. The first pertains to project acceptability,while the second pertains to
project selection.Project acceptability may be based on benefit-cost dif-ference or benefit-
cost ratio. Benefit-cost ratio is a measureEngineering Economics5–9905-07.QXD

of project worth in which the monetary equivalent bene-fits are divided by the monetary
equivalent costs. The firstcriterion requires that the value of benefits less costs begreater
than zero, while the second criterion requires thatthe benefit-cost ratio be greater than
one.The issue is more complicated in the case of projectselection, since several alternatives
are involved. It is nolonger a question of determining the acceptability of asingle project, but
rather selecting from among alternativeprojects. Consideration should be given to changes
incosts and benefits as various strategies are considered.Project selection decisions are
illustrated in Figure 5-7.3.The degree of fire protection is given on the horizontalaxis, while
the marginal costs and benefits associatedwith various levels of fire safety are given on the
verticalaxis. As the diagram indicates, marginal costs are low ini-tially and then increase.
Less information is available con-cerning the marginal benefit curve, and it may, in fact,
behorizontal. The economically optimum level of fire pro-tection is given by the intersection
of the marginal costand marginal benefit curves. Beyond this point, benefitsfrom increasing
fire protection are exceeded by the costsof providing the additional safety.Anumerical
example is given in Table 5-7.3. There arefive possible strategies or programs possible. The
firststrategy, A, represents the initial situation, while the re-maining four strategies
represent various fire loss reduc-tion activities, each with various costs. Strategies
arearranged in ascending order of costs. Fire losses undereach of the five strategies are
given in the second row,while the sum of fire losses and fire reduction costs foreach
strategy is given in the third row. The sum of firelosses and fire reduction costs of each
strategy is equiva-lent to the life-cycle cost of that strategy. Life-cycle costanalysis is an
alternative to benefit-cost analysis when theoutcomes of the investment decision are cost
savingsrather than benefits per se. Additional information onlife-cycle cost analysis is found
in Fuller and Petersen.5Data in the first two rows may then be used to deter-mine the
marginal costs or marginal benefits from the re-placement of one strategy by another. Thus,
strategy Bhas a fire loss of $70 compared to $100 for strategy A, sothe marginal benefit is
$30. Similarly, the marginal benefitfrom strategy C is the reduction in fire losses from B to
Cor $20. The associated marginal cost of strategy C is $15.Declining marginal benefits and
rising marginal costs re-sult in the selection of strategy C as the optimum strategy.At this
point, the difference between marginal benefitsand marginal costs is still positive.Marginal
benefit-cost ratios are given in the last row.It is worth noting that, while the highest
marginal benefit-cost ratio is reached at activity level B (as is the highestmarginal benefit-
cost difference), project C is still opti-mum, since it yields an additional net benefit of $5.
Thisfinding is reinforced by examining changes in the sum offire losses and fire reduction
costs (i.e., life-cycle costs).Total cost plus loss first declines, reaching a minimum atpoint C,
and then increases. This pattern is not surprising,since as long as marginal benefits exceed
marginal costs,total losses should decrease. Thus, the two criteria—equating marginal costs
10. and benefits, and minimizing thesum of fire losses and fire reduction costs—yield
identicaloutcomes.Treatment of UncertaintyAfinal issue concerns the treatment of
uncertainty.One method for explicitly introducing risk considerationsis to treat benefits and
costs as random variables whichmay be described by probability distributions. For exam-
ple, an estimate of fire losses might consider the followingevents: no fire, minor fire,
intermediate fire, and major fire.Each event has a probability of occurrence and an associ-
