It is clear that markets so far this year are trading on sentiment, more specifically fear, with hard-data playing second fiddle. Or more accurately, price action suggests that markets are focusing on disappointing December numbers (e.g. US ISM) or even reasonably uneventful data (Chinese manufacturing PMI) and ignoring strong data such as U.S non-farm payrolls, Chinese services PMI and exports (see Figure 1). The hit-and-miss approach of Chinese policy-makers to stabilise equity markets (and ultimately growth) have done little to restore confidence. The inability of Japanese government debt to stop gyrating wildly poses a significant threat to the country’s climb out of its two-decade economic mire.
In the past six months, Japanese 10-year bond yields have swung like a pendulum. The huge swings were never more prescient than Thursday, when the yield jumped over 1.0% for the first time in over a year.
That volatility poses a significant threat to Japan, specifically through the balance sheets of its banks. In a statement clearly acknowledging those risks, Bank of Japan Governor Haruhiko Kuroda said Friday that it is “extremely desirable” for the nation’s debt market to be stable.
When it comes to government debt, Japan’s biggest banks are all in. Consolidated financial statements of

and Mitsubishi Financial Group show they each hold 23% of total assets in Japanese national government and a variety of government agency bonds.
As that debt vacillates in price so do the banks’ Tier 1 capital asset ratios and presumably their ability to lend and create loans. Japanese banks would face 6.6 trillion yen in losses should interest rates rise broadly by one percentage point, according to the Bank of Japan.
One week into 2013, 10-year government bonds climbed in yield to nearly 0.85% from early December lows of 0.69%. They then fell dramatically to 0.44% in early April only to climb again violently to the 12-month high on Thursday. All that interest rate volatility and so far, no inflation in sight.
Recent gross domestic product figures from Japan showed growth of 3.5% on an annual basis but the GDP deflator, a measure of inflation printed at a decline of 1.2% from a year earlier. That is 14 consecutive negative quarters.
If these government bond yields continue to gyrate beyond the central bank’s control and no inflation comes, the government stands to lose credibility domestically.
That credibility is already somewhat in question given during his first term as prime minister, Shinzo Abe lacked the political power to follow central bank action with his own government reform. Without that reform, Abe’s goal of 2% inflation within two years is in grave peril.
If he has any doubts about the need for government action, look no further than U.S. Personal Consumption Expenditures, the Federal Reserve’s favorite indicator for inflation, was 2.5% in 2008 before the global financial crisis took hold. Now almost five years later and massive quantitative easing from the Fed, the PCE is just 1.1% because there has been no help from fiscal policy.
The importance of credibility is even greater in Japan, where local investors finan.

Despite hopes that the anti-QE rhetoric would die down, the noise continued last week, and unfortunately, become more political. One of the key aspects of the Fed is its independence. The Fed is answerable to Congress, and ultimately, to the American people. However, it is not controlled by Congress – nor would we want it to be controlled by Congress. Zacks strategists still call an S&P500 at 2,200 to 2,300 by yearend, given a 15% chance of U.S. recession (including me).

The U.S. economy is continuing its impressive recovery from the COVID-19 pandemic and not slowing down despite re-occurring bumps. The U.S. savings rate reached its highest ever recorded level at 34% in April 2020 and Americans seem ready to spend. The sectors that had been hurt the most by the pandemic specifically reduced consumer spending, like retail, leisure, hospitality, and travel, are now experiencing massive growth in revenue and job openings.
Could this growth lead to a “Roaring Twenties”? As quickly as the U.S. economy contracted, experiencing a 9.1% drop in economic output relative to the business cycle in Q2 2020, the largest in recorded history, it has rebounded beyond expectations. This surprising growth seems to be fueled by the U.S. government’s aggressive fiscal and monetary policies, and an increase in consumer spending as mobility restrictions are lifted. Unemployment rates between June 2020 and June 2021 decreased by 5.2%, while the demand for labor is increasing, coupled with increasing wages to incentivize Americans to rejoin the labor force. Schools and businesses are expected to fully reopen soon. In parallel, vaccination rates across the country and the world continue to rise, with full vaccination rates of 50% and 14.8% respectively.
However, it is not completely smooth sailing from here. According to M Capital Group, the main risks that threaten the continued growth of the U.S. economy are inflation, unsettled trade relations, and another wave of Covid-19 mutations that could shut down the world again. Have we learned from the past year of COVID-19 and adapted our economy accordingly?
“In order for the U.S. economy to continue growing, whether there is another wave or not, the U.S. needs to focus on diversifying supply chains, supporting business investment, and maintaining consumer spending,” says Grace Feeley, a research analyst at M Capital Group.
While the economic indicators are positive, the risks are coming closer to manifesting and threatening such growth. The new variants spreading throughout the world, Delta, Lambda, and Gamma, are vaccine-resistant and muddy the predictions made about the economy and health of the country. These variants bring back the feeling of uncertainty that has wreaked havoc not only on the stock market but the mindset of people around the world. 2. Global Context –
Emerging markets are in turmoil, Europe is spiralling deeper
into recession and finance ministers in the region are
scrambling to fix the seemingly never ending banking crisis.
Turkey is the new hotbed of civil unrest, and central banks and
sovereign nations are providing extreme monetary policy
accommodation and engaging in currency wars to maintain
some sense of stabilization.
The World Bank reduced its global economic forecast to
2.2 percent in 2013 – lower than the 2.3 percent
performance in 2012.
It was just a matter of time before the conditions started to break
down.
Blistering gains in the equity indexes to record highs amid a
sluggish economic performance are more driven by hope,
liquidity arbitrage rather than conviction.
Look at the bifurcation between the CRB index and the S&P 500

market and economy broke down in December of last
year, and it now looks as if the S&P will rejoin the

reveal the underlying stress in the real
economy…..
The other ISM indicator is the Price Index, which slipped
below 50 to 49.5 in May. Below-50 readings are always
experienced during recessions. The inability of
businesses to raise prices in a challenging economic
environment, in combination with a sub-50 reading in the
headline PMI and a negative New Orders less
Inventories index suggests a notable curtailment in
economic growth.
Industrial production has peaked (8.5 percent) in mid-
2010 to 1.95 percent today (another indicator that has
fallen below that magical 2.0 percent recession level),
and manufacturers are slashing jobs again.
Electricity output has fallen in each of the last five weeks
(on a year-over-year basis), and shipments of
nondefense capital goods excluding aircraft plunged 1.5
percent in April

months, and we are currently 47 months into the most
recent recovery. It isn't inconceivable that the economy
contracts at this point, especially since it has been
operating at a pace that has historically suggested
recession.

favorite metric in QE and interest rate
stance…
To date, the labour market recovery has been
unimpressive. The number of Americans on nonfarm
payrolls totalled 135 million in April, the same level as in
late 2005. On this basis one can claim the U.S. has "turned
Japanese" with a near lost decade of job creation.
It looks like 96,300 of the 175,000 new nonfarm jobs
created last month were in very low wage industries (retail,
27,000), temporary, (25,600), leisure and hospitality
(43,000). The industries with the two lowest hourly wages
are leisure and hospitality ($11.76) and retail ($13.92).
It isn’t clear how the world’s largest economy gets
back on its feet with so many receiving such low
incomes.

– Real Disposable Personal income

Income ..
Real disposable personal incomes – the amount that
consumers have to spend once adjusted for inflation and
taxes – increased 0.1 percent in April
The amount of spending that Americans facilitated with
that lowly income inched up 0.1 percent.
Real disposable personal incomes had a history of
advancing at 3.75 percent, which would boost
spending by a similarly robust pace. As long as
income growth is staid as it is, the economy will
continue to spin its wheels in a sideways movement,
and subsequently keep a lid on job creation.
10. Grab some food stamps…they don’t cost nothing.
According to the USDA, there are more than 47 million Americans on the
Supplemental Nutrition Assistance Program, more commonly known as
food stamps. Since the end of the depression in June 2009, food stamp
assistance has accelerated by 30.8 percent, dwarfing job creation of 3.8
percent during the same period.
11. Looking ahead - The Bloomberg Orange Book
Sentiment Index has been below 50 (a reading of
contraction) for eighteen consecutive weeks.
12. The great QE – Will the Fed pull the
trigger?
Central banks all over the world are singing the song of
unconventional monetary policy. Now we are all lead to believe
that the Bank of Japan’s most recent announcement to adopt
a $1.4 trillion quantitative easing program will be the magical
elixir to its multi-decade ailments.
QE in its various forms in Europe / Japan may inflate asset
classes as it gives the i-bankers license to do unbridled
arbitrage but ..
Wall street and main street are not the same!!!
As long as there is disinflation or deflation in average
hourly earnings, the Fed should be expected to its foot on
the accelerator, and refrain from tapering in the near
term.
