Costing Systems
1). JOB COSTING SYSTEM, the cost object is a unit or multiple
units of a distinct product or service which we call a job. Each
job generally uses different amounts of resources. Cost per
unit product would be different.
2). PROCESS COSTING SYSTEM, the cost object is masses of
identical or similar units of a product or service. Cost per unit
product would be the same.

Costing Approaches
ACTUAL COSTING – allocates indirect costs based on the
actual indirect cost rates times the actual quantities of the
cost allocation base.
NORMAL COSTING – allocates indirect costs based on the
budgeted indirect cost rates times the actual quantities of
the cost allocation base.
Both methods allocate direct costs to a cost object the same
way – by using actual direct cost rates times actual
consumption.

Recall that two different overhead accounts were used in the
preceding journal entries:
Manufacturing overhead control was debited for the actual
overhead costs incurred.
Manufacturing overhead allocated was credited for
estimated (budgeted) overhead applied to production
through the work-in-process account.

Actual costs will almost never equal budgeted costs.
Accordingly, an imbalance situation exists between the two
overhead accounts.
If Overhead Control > Overhead Allocated, this is called
UNDERALLOCATED overhead
If Overhead Control < Overhead Allocated, this is called
OVERALLOCATED overhead.

The difference between the overhead accounts will be
eliminated in the end-of-period adjusting entry process,
using one of three possible methods.
1. Adjusted allocation rate approach
2. Proration approach
3. Write-off approach

Three Methods for Adjusting
Over/Underapplied Overhead
1. Adjusted allocation rate approach – all allocations are
recalculated with the actual, exact allocation rate.
2. Proration approach – the difference is allocated
between cost of goods sold, work-in-process, and
finished goods based on their relative sizes.
3. Write-off approach – the difference is simply written off
to cost of goods sold.

• A manufacturer estimates that it will incur variable indirect costs for the
month of October of $70,000 and $30,000 of fixed costs. The company uses
direct labor hours to calculate the predetermined overhead rate and
predicted that 3,000 direct labor hours would be used in October. Actual
direct labor hours amounted to 3,200.
• Required:
A) What is the variable predetermined indirect rate for October?
B) What is the fixed predetermined indirect cost rate for October?
C) What is the total allocation rate per direct labor hour for October?
• Answer:
A) $70,000/3,000 = $23.33 per direct labor hour
B) $30,000/3000 - $10.00 per direct labor hour
C) $23.33 + $10.00 = $33.33 per direct labor hour

departments had budgeted allocation bases of 4,000 machine-hours in Department A and
8,000 direct manufacturing labor-hours in Department B. The budgeted manufacturing
overheads for the month were $57,500 and $62,500, respectively. For Job C10, the actual costs
incurred in the two departments were as follows:

Each job generally uses different amounts of resources. Cost per unit product would be different. 2). PROCESS COSTING SYSTEM, the cost object is masses of identical or similar units of a product or service. Cost per unit product would be the same. 3

Academic Staff Accounting for Overhead (1 of 3) Recall that two different overhead accounts were used in the preceding journal entries: Manufacturing overhead control was debited for the actual overhead costs incurred. Manufacturing overhead allocated was credited for estimated (budgeted) overhead applied to production through the work-in-process account. 13

Accordingly, an imbalance situation exists between the two overhead accounts. If Overhead Control > Overhead Allocated, this is called UNDERALLOCATED overhead If Overhead Control < Overhead Allocated, this is called OVERALLOCATED overhead. 14

Proration approach – the difference is allocated between cost of goods sold, work-in-process, and finished goods based on their relative sizes. 3. Write-off approach – the difference is simply written off to cost of goods sold. 16
