Budget analyses is the process of determining the performance of an organization based on the financial data available. The management usually sets an anticipated budget for a given period within the organization (Alexander, et al, 2011). During the operational period, the actual financial expenses and revenues are kept as a record. Once the period comes to an end, the management compares the actual budgetary records against the anticipated/static budgetary records. The static budgetary records act as a guideline for the organization to achieve set goals and also as a measure of whether the goals have been achieved (DeNisco & Barker, 2013).
In budget analyses, the first thing the accountant does is to determine the differences between the real records and the set records. This differences is know as variance according to (Penner, 2013). The accountant or managers, choose the categories that they want to compare between the two records. For instance some of the critical categories to review are; sales, wages and salaries, expenditures within the company and total revenue in the given period. In general, financial budget analysis focuses mainly on the cash in flows and cash outflows (Alexander, et al, 2011). The sales increase the cash inflow together with other sources of revenue. Expenditures, wages and salaries indicate the cash outflow from the organization. However, not all the time the difference will have impact in the organization. The difference that carries material weight should be noted. This is because the little the difference, the less the significance of the variance.
The second step after calculating and determining the variances is to establish if the variances are favorable or unfavorable to the organization. This process is very simple and done by observing which value is greater than the other. If the real budget value is grater than the static budget, then it is favorable. If the static budget value outweighs the real budget value, it is unfavorable. However, when determining the variance, it is important to note whether it is an expense or a revenue because thats a trick in determining favorable and unfavorable variances (DeNisco & Barker, 2013). Unfavorable variance is an indicator of a target not met such as lower sales than expected. Favorable variances indicate that the organization performed in that category as expected.
The most important thing after calculating and determining if variances are favorable or unfavorable is to analyze the causes of the variances and develop the appropriate actions to take (Penner, 2013). The actions can either be corrective measures or means to ensure the real budget will always be above the set budget. Moreover that, the actions taken will impact the next variances and the aim of the business is to achieve favorable variances.
