It Ain’t Broke: The Past, Present, and Future of Venture Capital

he U.S. venture capital (VC) industry is currently
subject to a great deal of uncertainty and contro-
versy. Some observers and practitioners believe
that the VC model is broken and that the U.S.
VC industry needs to shrink.1 In this paper, we put the U.S.
VC industry into its historical context, assess the current state
of the VC market, and discuss the implications of that history
and the current conditions for the future.
We begin by describing the fundamental problem that
entrepreneurs face and VCs need to solve in order to invest
successfully. There is a great deal of evidence to support what
is now a highly developed theory of how the U.S. VC model
provides an efficient solution to this basic problem of entre-
preneurial finance. And there is little doubt that the U.S.
venture capital industry has been very successful. A large
fraction of IPOs, including many that are now among the
most successful public companies in the world, have been
funded by VCs. And, where possible, the U.S. VC model has
been copied around the world.
Next we look at the historical patterns of commitments
to U.S. VC funds and investments in companies by those
funds. U.S. VC investments in companies have represented
a remarkably constant 0.15% of the total value of the stock
market over the past three decades—the period for which we
have reliable data. Commitments to VC funds, while more
variable, have been consistently in the 0.10% to 0.20% range.
These percentages have not changed in recent years.
Third, we consider the historical record on VC fund returns,
paying particular attention to returns of post-2000 “vintages.”
Contrary to the popular impression, we do not find that returns
to VC funds this decade have been unusually low (or high)
relative to the overall stock market. This is true despite the
relatively low number of IPOs. Overall, VC investment and
returns have been subject to boom-and-bust cycles over time.
Based on our historical analyses, we make some observa-
tions about the current situation and consider what is likely to
happen going forward. The level of commitments to and the
investment pace of VC funds since 2002 have been consistent
with the long-term historic averages. At the same time, the
returns relative to the overall stock market appear to have
been roughly average. This does not suggest to us that there
is too much money in U.S. VC, or that the VC model is
broken. Instead it appears to reflect the natural evolution of
a relatively competitive market.

between 2004 and 2007, we argue there is more upside than

Much like the stock market investor, companies investing in change face similar challenges when considering where to allocate budget and resources to meet financial and strategic objectives.

t’s become fashionable to blame the pursuit of
shareholder value for the ills besetting corporate
America: managers and investors obsessed with next
quarter’s results, failure to invest in long-term growth,
and even the accounting scandals that have grabbed head-
lines. When executives destroy the value they are sup-
posed to be creating, they almost always claim that stock
market pressure made them do it.
The reality is that the shareholder value principle has
not failed management; rather, it is management that has
betrayed the principle. In the 1990s, for example, many
companies introduced stock options as a major compo-
nent of executive compensation. The idea was to align the
interests of management with those of shareholders. But
the generous distribution of options largely failed to mo-
tivate value-friendly behavior because their design almost
guaranteed that they would produce the opposite result.
To start with, relatively short vesting periods, combined
with a belief that short-term earnings fuel stock prices, en-
couraged executives to manage earnings, exercise their
options early, and cash out opportunistically. The com-
mon practice of accelerating the vesting date for a CEO’s

options at retirement added yet another incentive to
focus on short-term performance.
Of course, these shortcomings were obscured during
much of that decade, and corporate governance took a
backseat as investors watched stock prices rise at a double-
digit clip. The climate changed dramatically in the new
millennium, however, as accounting scandals and a steep
stock market decline triggered a rash of corporate col-
lapses. The ensuing erosion of public trust prompted a
swift regulatory response–most notably, the 2002 passage
of the Sarbanes-Oxley Act (SOX), which requires compa-
nies to institute elaborate internal controls and makes cor-
porate executives directly accountable for the accuracy of
financial statements. Nonetheless, despite SOX and other
measures, the focus on short-term performance persists.
In their defense, some executives contend that they
have no choice but to adopt a short-term orientation,
given that the average holding period for stocks in profes-
sionally managed funds has dropped from about seven
years in the 1960s to less than one year today. Why con-
sider the interests of long-term shareholders when there
are none? This reasoning is deeply flawed. What matters
is not investor holding periods but rather the market’s val-
uation horizon – the number of years of expec.

expand our scope to include venture capital,
which is the fastest growing part of our
portfolio valuation practice.
Private Equity
A robust environment to monetize PE invest-
ments has added to the allure of PE investing
as an asset class. With more capital allo-
cated to alternative investments such as
PE and private credit funds, pricing for new
investments is being pressured upward while
traditional PE investors look further afield for
opportunities. Technology, which has long
been a favorite industry sector for venture
capital, is finding increasing popularity within
PE as well. Technology deals accounted for
20% of all first quarter buyouts, compared to
10-15% historically.
Leverage Lending
The environment of low liquidity and wide
spreads experienced in the leveraged loan
market during 1H16 has been forgotten.
During 1017 yields trended up with LIBOR;
however, ample liquidity limited the move and
helped tighten spreads a bit as refinancing
accounted for 76% of the $345 billion of loan
originations.
Venture Capital
After two consecutive quarters of lower
VG-backed funding, VG investments ticked up
in 1017 to $16.5 billion, perhaps in response
to policies proposed by the Trump Administra-
tion that are perceived as being more friendly
to business and capital; however, restrictions
on visa programs and trade agreements with
countries that supply labor and human capital
to Silicon Valley startups could be problem-
atic for VG-backed companies. Uncertainty
remains an important theme when contem-
plating the future.
Realized returns are the handmaiden to
attracting new capital. On that front activity
was encouraging during 1017 with $14.9 billion
of VGbacked exits realized, helped in part by
a pick-up in IPO activity. Some of the invest-
ments that were monetized will be reinvested
in the sector. Among venture funds, 58 raised
(or obtained commitments for) $7.9 billion of
new capital in the first quarter.
