• Welcome to the FINCAD and Provident Risk Management Webinar: “ Breaking Barriers with Fair Value Insight: Overcoming Challenges to Managing ISDA Documentation and Counterparty Credit Risk” My name is Armita Seyedalikhani. I’ll be hosting today’s session and will just cover a couple of housekeeping items before we get started: This session will be approximately 45 minutes. We will answer questions at the end, so please type your questions into the “Questions” box at any time and we will answer as many as we can, time allowing. If we don’t have time to get to all of them during this session we’ll post a complete list of all of the questions and answers and make them available on our website within the next few days. We will also be recording today’s session and will post a link on our website afterwards.
  • So let’s get started by introducing today’s presenters. Mart McConnell – is a managing partner of Provident Risk Management, a company providing derivatives back office and risk management support to corporations and banks. Provident Risk Management came to us looking for help to develop credit risk management tools to support their counter party credit and documentation risk management capabilities. Henry Wong – is a Product Manager who has been with FINCAD for 2 years, and has numerous years of experience working in the financial service and software industries. He is currently the Product Manager for Fair Value Insight. Welcome Henry.
  • We’ll be covering the following key topics: <Read slide> We’ll leave time at the end to answer any questions you may have for our presenters Let’s start with you, Henry. Perhaps you could start by describing how FINCAD and Provident Risk started collaborating.
  • Mart, I just added the second point to reinforce what you are saying in the script.
  • Thanks Mart. Now we’ll ask our audience a question.... <describe question>
  • Thanks Mart. We've covered a lot of ground in this brief Webinar. I hope you have a sense of how powerful FVI is as a valuation and risk management tool. FVI offers the user the ability to generate valuations for a broad range of interest rate swaps and options, FX forwards and option strategies as well as the ability to value commodity swaps and credit instruments. FVI can be leveraged for a full suite of reports to meet your valuation and risk management needs. FVI's Credit calculation model offers our users a highly sophisticated tool to model risk. But FVI offers users much more, our ability to partner with users to develop specialized valuations and reports gives your company access to the best developers, and the flexibility to get exactly what you need out of the system.

    19. 23. REPORTS
    20. 27. Report Creation Process
    21. 28. Using Fair Value Insight Systems and Reports

Understanding Derivatives Credit Risk: Maximum Peak Credit Exposure:

A current mark-to-market valuation for a swap is a measure of the credit exposure to a counterparty if the counterparty were to default and the swap were to be terminated today

We know the value of derivative contracts fluctuate significantly over time; therefore, it is important in any credit analysis to model credit exposure at future times. This is known as potential credit exposure

Fair Value Insight calculates Maximum Peak Exposure (“MPE”) using the Hull & White model. The MPE model generates a probability distribution of rates at future points in time from which the maximum potential level of credit exposure at a given confidence level is calculated. Fair Value Insight calculates MPE on interest rate swaps at a 95% confidence level

By applying Fair Value Insight’s MPE calculations to each transaction, PRM is able to offer clients an objective measure of potential credit risk.

    22. 29. SWAP EXAMPLE
    23. 30. Example Swap

A corporation issues $25 million of 5 year notes with a 5.00% coupon

They then enter into a swap to receive fixed and pay variable

    24. 36. Risk Management Strategies

Take a “Second Look” at your existing Derivatives portfolio:

PRM provides a detailed review of existing derivatives portfolios to evaluate derivatives users’ exposure to counterparty credit risk. The review process combines three risk measures:

Derivatives Documentation Risk Matrix : The first component is a detailed review and scoring of existing and proposed ISDA Master Agreements. The goal of this review is to provide a snapshot risk profile, each document is scored for credit, liquidity and rights impairment risk

Maximum Potential Credit Exposure Review : The second component is a transaction specific review of the MPE to each counterparty. This analysis will identify risk concentrations based on a worst case potential credit exposure analysis using the Fair Value Insight MPE model

Periodic Credit and Liquidity Risk Reporting : The third component involves designing and implementing a suite of credit risk and collateral reports using Fair Value Insight to monitor and model current credit exposure and potential credit exposure. We also monitor counterparty credit quality on an on-going basis

    25. 37. Conclusions

Healthy Risk Management Practice for Swaps Includes:

Understanding ISDA documentation

Ongoing awareness of portfolio values

Awareness of counterparty credit risk

Fair Value Insight Provides:

Valuations on demand

Counterparty credit measurements by trade

Ease of use and transparency in both

Disciplined expansion to meet needs
